LEGALDEFINITION
Insuranceisacontractualarrangementwherebyonepartyagreestocompensate
anotherpartyforlosses.Wecallthepartyagreeingtopayforthelossestheinsurer.
Wecallthepartywhoselosscausestheinsurertomakeaclaimspaymentthe
insured.Wecallthepaymenttheinsurerreceivesapremium.Wecalltheinsurance
contractapolicy.Wecalltheinsured'spossibilityoflosstheinsured'sexposureto
loss.Wesaytheinsuredtransferstheexposuretolosstotheinsurerbypurchasing
aninsurancepolicy.
Insuranceisabranchofcontractlaw.Theinsurancepolicy,likeallcontracts,is
anarrangementcreatingrightsandcorrespondingdutiesforthosewhoareparties
toit.Forinstance,theinsurancecontractcreatestheinsured'srighttocollectpay-
mentfromtheinsurerifacoveredlossoccurs.Theinsurerhasacorrespondmgduty
topayforsuchlosses.Theinsurancecontractalsocreatesotherrightsandduties.
Theinsurerhastherighttocollectpremiums,andthosewantingtheircoverageto
continuehavethecorrespondingdutytopaythem.Theinsurerhastherighttospec-
ifytherulesandconditionsforparticipatingintheinsurancepool,andinsureds
havethecorrespondingdutytoobeythemiftheyexpecttocollectforlosses.Inana-
lyzinganinsurancecontract,youshouldrememberthatarightcreatedforoneparty
representsadutyfortheotherparty.
Perhapstheworddutyistoostrongatermtodescribetheobligationsofan
insuredtoaninsurer.Generally,aninsurerlegallycannotforceaninsuredtopay
premiumsorfoliowitsprocedures,butitmaycanceltheinsuranceordenyclaimsif
premiumsareunpaid.Likewise,aninsurergenerallycannotforceaninsuredto
meettheconditionssetforthinthecontract,butiftheinsureddoesnotmeetthecon-
ditions,losseswillnotbepaid.Thus,itseemsfairtonotethataninsurancecontract
createsrightsandcorrespondingobligationsfortheinsurerandinsured.
LOSS,CHANCEOFLOSS,PERIL,HAZARDANDPROXIMATECAUSE
Thesubjectofinsuranceismoreeasilyunderstoodifweapplyexactmeaningsto
wordsusedinthedisdpline.Termssuchasloss,chanceofloss,peril,hazard,andrisk
areoftenusedineverydayconversation,butthesewordstakeonaparticularmean-
ingwhenusedtodescribeinsurance.
LOSS
Thewordloss,asitiscommonlyused,meansbeingwithoutsomethingpreviously
possessed.Wespeakof"lossofmemory"and"lossoftime."Whenthewordisused
ininsurance,however,ittakesonamorelimitedmeaning.Atypicalinsurableloss
isanundesired,unplarmedreductionofeconomicvaluearisingfromchance.We
calllossesnotresultingfromchance,suchasdepreciation,expenses.
Insurablelossesarecategorizedasdirectorindirectlosses.Thisdistinctionis
important.Directlossesaretheimmediate,orfirst,resultofaninsuredperil.
Indirectlosses,alsocalledconsequentiallosses,orlossofuse,areasecondaryresultof
aninsuredperil.Forexample,iffiredestroysahome,thelossofthehomeisthe
directloss.Theexpenseoflivinginahotelwhilethehomeisbeingrebuiltisan
exampleofanindirectloss.Ifatomadodestroysarestaurant,thepropertydamage
isthedirectloss;thelossofincomeduringtheperiodwhenthebusinessisbeing
reestablishedistheindirectloss.Theremustbeadirectlossbeforetherecanbean
indirectloss.Propertyinsurancepoliciesarespecificwhenprovidingcoveragefor
directorindirectlosses,orforboth.
